The S&P 500 represents around 80% of the US market. When people buy broad index funds, they are investing a little bit in all the stocks. So no portion is getting overbought. Historically different people would concentrate on a few individual stocks or buy active funds which bought a portfolio of stocks they liked. But in aggregate, they all owned the whole market. Index funds also generally own the whole market, (so insofar as they total market weight) there is no distortion.
